How the calculation works

  1. Overall materiality = benchmark × chosen percentage.
  2. Performance materiality = overall materiality × chosen performance percentage; clearly trivial threshold = overall materiality × chosen percentage.
  3. Headroom = overall materiality − accumulated misstatements; the tool flags escalation when misstatements reach overall materiality.

Understanding the calculation

What SA 320 actually requires

Materiality informs the nature, timing and extent of audit procedures, and the evaluation of misstatements. SA 320 does not mandate a single India-wide five-per-cent or one-per-cent rule. The appropriate benchmark and percentage depend on the entity, its owners, financial position, whether profit is volatile, users’ decision needs and qualitative factors. The workbench requires the engagement team to provide these assumptions explicitly.

Overall versus performance materiality

Overall materiality is the benchmark amount multiplied by the auditor-selected percentage. Performance materiality is set lower to reduce to an appropriately low level the probability that aggregate uncorrected and undetected misstatements exceed materiality for the financial statements as a whole. A clearly trivial threshold, if used, is a different internal documentation policy and must not be confused with an acceptance allowance for any fraud or sensitive disclosure.

Numerical illustration

An audit team selects an illustrative ₹5 crore benchmark and 1% after considering the entity’s financial-report users. That generates ₹5 lakh overall materiality. Choosing 70% performance materiality yields ₹3.5 lakh; selecting a 5% clearly trivial threshold yields ₹25,000. Detected misstatements of ₹2.5 lakh are below overall materiality but still require evaluation and may require adjustment based on their nature and aggregation.

Approval and revision trail

Record why the benchmark was chosen, performance-materiality judgment, whether financial results changed during the audit, identified misstatements by assertion, and communications with those charged with governance. Regulatory limits, fraud, covenants, related parties and disclosures can be qualitatively material even when the amount is small. This calculator deliberately cannot issue an audit opinion.

Benchmark selection is the core judgment

A stable profit-making entity may lead an auditor to consider a profit-based benchmark, while a loss-making business might require revenue, expenses, assets or equity. Public-interest entities, regulated entities and lenders may have sensitive disclosures that need specific materiality levels separate from the aggregate financial-statement amount. A low benchmark percentage does not substitute for identifying audit risk or assessing fraud and error. Record each rationale, including why an alternate benchmark was rejected.

Accumulation and communication

Accumulated differences should be tied to a schedule of factual, judgmental and projected misstatements. The auditor evaluates uncorrected misstatements individually and in aggregate, including effects from earlier periods where applicable. A calculated headroom figure can be misleading where an individually small error changes profit into a loss, violates a covenant, hides a related-party transaction or changes a sensitive disclosure. Reviewers should document the qualitative reason for escalation even when a purely numeric pass is obtained.

Frequently asked questions

Is 1% of revenue the right materiality?

There is no prescribed percentage. Common benchmarks include profit before tax, revenue or total assets, chosen for the entity’s circumstances; the percentage is a judgement the auditor must support.

What is performance materiality for?

It is set below overall materiality to reduce the risk that the aggregate of uncorrected and undetected misstatements exceeds overall materiality.

Does SA 320 prescribe a 5% profit threshold?

No universal statutory percentage is specified; the auditor selects and documents a suitable basis.

Can all misstatements below performance materiality be ignored?

No. The nature, aggregate amount and qualitative circumstances remain relevant.

Is clearly trivial the same as immaterial?

No; clearly trivial is a much smaller separately defined engagement documentation concept.
