Background and professional notes
2-minute explanation: what the result means
Guide users through asset SPPI and business-model tests, equity FVOCI election and issuer liability/equity presentation flags.
Worked example for Indian finance teams
A qualifying debt asset held to collect contractual principal and interest payments is generally an amortised-cost candidate; a qualifying debt asset held to collect and sell can qualify for debt FVOCI.
Methodology and audit trail
For debt financial assets, evaluate contractual cash-flow SPPI characteristics and the business model. For equity investments, FVTPL is normally the default, with restricted irrevocable FVOCI election for eligible non-trading holdings. Issuer-side classification under Ind AS 32 requires substance analysis.
Assumptions and limits of the calculation
Financial-instrument documentation can contain embedded derivatives, unusual reset clauses, options and contractual settlement alternatives. Neither a yes/no SPPI question nor a single designation choice can independently classify complex contracts.
Accounting tests before selection
For a financial asset, document whether the objective is holding to collect contractual cash flows, both collecting and selling, or active trading. Assess prepayment terms, non-recourse features, leverage, benchmark resets and non-standard interest provisions when evaluating SPPI. The classification of an instrument in the holder’s books may differ from the issuer’s balance-sheet classification. For an issuer, cash settlement obligations and complex conversion rights frequently require a separate Ind AS 32 analysis. Some fair value election decisions are irrevocable at initial recognition. Subsequent measurement, interest recognition, impairment and disclosures are separate steps from classification.
Documents and evidence to preserve
Executed instrument, term sheet, investment policy, business-model memo, cash-flow waterfall, embedded feature review, management designation approvals.
Frequently asked questions
No. Both tests matter for amortised cost and debt FVOCI classifications. Not all; eligibility and initial-recognition elections must be established. Classification may involve liability and equity components depending on contractual terms and the fixed-for-fixed rule.
Frequently asked questions
Does the SPPI test depend on the instrument’s contractual terms?
Yes. Cash flows must be solely payments of principal and interest on the principal outstanding; leverage, equity features or contingent triggers can fail the test.
Can the classification be changed later?
Only when the business model changes, which is rare. Equity FVOCI elections are irrevocable.
Does the issuer follow the same rules?
The issuer applies Ind AS 32 to decide liability or equity, then measures financial liabilities generally at amortised cost.
